When investors evaluate different investment opportunities, one of the first questions they ask is, "Is the expected return worth the risk?" Every investment carries some level of uncertainty, whether it is a stock, mutual fund, corporate bond, or real estate. To judge whether an investment is offering adequate compensation for its risk, investors need a benchmark—a return that can theoretically be earned without taking any investment risk. This benchmark is known as the risk-free interest rate. Although no investment is entirely free from risk in the real world, the concept of a risk-free rate plays a vital role in finance because it serves as the foundation for valuing investments, calculating expected returns, and making informed financial decisions. In this chapter, the author explains what the risk-free interest rate means, how it is determined, and why it is one of the most important concepts in financial markets.
